Can You Exempt a 401(k) in a Chapter 7 Filing?

Chapter 7 bankruptcy is often the best way for eligible individuals and married couples to take control of their debt. Many filers can complete the Chapter 7 bankruptcy process within a few months. While this legal process provides rapid financial relief for those facing aggressive collection efforts, filers could be required to liquidate assets in order to repay creditors.

Many Chapter 7 filers can avoid liquidating their property using appropriate bankruptcy exemptions. Only state exemptions are available for the protection of assets in a Georgia Chapter 7 bankruptcy filing.

People worry particularly about resources associated with their long-term financial stability during the exemption process. Home equity, tools used for work, vehicles and other valuable property can often be shielded from asset liquidation. Retirement accounts frequently receive protection as well.

Many people contribute to their 401(k) accounts each year. They may also benefit from employer-matching contributions that help them grow their balance rapidly. The funds set aside in the 401(k) could potentially be worth more than the total equity accumulated in a person’s home.

People contemplating Chapter 7 filings in Georgia naturally worry about the potential liquidation of some or all of their savings. Thankfully, Georgia state exemptions for 401(k) plans and similar tax-deferred retirement savings accounts mirror the exemptions available at the federal level.

Any account that is subject to the provisions of the Employee Retirement Income Security Act of 1974 (ERISA) is fully exempt from any sort of creditor claim, including liquidation demands during Chapter 7 bankruptcy cases. Regardless of how much a person has set aside and how much debt they owe, their 401(k) is essentially untouchable during a Chapter 7 bankruptcy.

Some people make the mistake of withdrawing funds from a 401(k) to try to address their debts before a Chapter 7 filing. They may then face increased income tax obligations and a 10 percent penalty, in addition to having diminished the resources they can rely on during retirement.

Individuals concerned about preserving specific resources during Chapter 7 bankruptcy filings may need assistance understanding the exemptions available to them. Working with a Georgia-based bankruptcy attorney is critical.
